What is VAT? The UAE Tax Framework

Understand what VAT is, when it was introduced in the UAE, and how it functions as an indirect consumption tax.

What is Value Added Tax?

Value Added Tax (VAT) is an indirect tax levied on the consumption of goods and services. It was introduced in the United Arab Emirates on 1 January 2018 under Federal Decree-Law No. 8 of 2017 on Value Added Tax.

How VAT Works

VAT is collected at each stage of the supply chain. Each business charges VAT on its supplies (output tax) and deducts VAT paid on its purchases (input tax). The net amount is paid to or refunded by the Federal Tax Authority (FTA).

The Standard Rate

The UAE applies a single standard VAT rate of 5% on most goods and services. Certain supplies are zero-rated (0%) or exempt.

Key Participants

  • Taxable person: A person registered or required to register for VAT.
  • Taxable supply: A supply of goods or services for consideration by a person conducting business in the UAE, not specifically exempt.
  • Consumer: The end-user who ultimately bears the VAT cost.

A Simple Supply Chain

  1. A manufacturer sells raw materials to a retailer for AED 10,000 + 5% VAT = AED 10,500.
  2. The retailer pays AED 500 input tax to the manufacturer.
  3. The retailer sells to a consumer for AED 15,000 + 5% VAT = AED 15,750.
  4. The retailer collects AED 750 output tax.
  5. The retailer pays the FTA: AED 750 (output) - AED 500 (input) = AED 250 net VAT.

Practical UAE example

**Dubai Electronics Store**: A retailer purchases laptops from a wholesaler for AED 50,000 + AED 2,500 VAT. The retailer sells to consumers for AED 75,000 + AED 3,750 VAT. On the VAT return, the retailer reports AED 3,750 output tax, claims AED 2,500 input tax, and pays AED 1,250 net VAT to the FTA. The consumer pays AED 78,750 total.
