UAE VAT Fundamentals/Module 9: Designated Zones & Free Zones

What are Designated Zones?

Understanding designated zones, how they differ from regular free zones, and their special VAT treatment.

What are Designated Zones?

Designated zones are specific geographic areas in the UAE that are treated as outside the UAE for VAT purposes. They are defined by the Cabinet and listed in the Executive Regulations.

Designated Zones vs Free Zones

Not all free zones are designated zones. A free zone is a customs concept (duty-free import/export), while a designated zone is a VAT concept. Some free zones are also designated zones, but the two designations are separate.

Key Characteristics

  1. Outside the UAE for goods: Goods within a designated zone are treated as being outside the UAE.
  2. Inside the UAE for services: Services supplied to/by entities in designated zones are treated as UAE supplies (the zone status does not apply to services).
  3. Customs suspension: Goods in designated zones are under customs suspension — no import duties until they enter the mainland.

VAT Treatment of Goods in Designated Zones

  • Within the zone: Supply of goods between businesses in the same designated zone is outside the scope of UAE VAT.
  • Between zones: Supply of goods between designated zones is generally outside the scope.
  • Zone to mainland: Supply from a designated zone to the mainland is treated as an import of goods — import VAT applies.
  • Mainland to zone: Supply from the mainland to a designated zone may be zero-rated (as an export).

Services

Designated zone status does not apply to services. Services supplied to or by entities in designated zones follow the normal place of supply rules for services.

Practical UAE example

**Jebel Ali Free Zone**: Jebel Ali Free Zone is a designated zone. A company in the zone sells goods to another company in the same zone — no UAE VAT applies (outside the scope). If the company sells goods to a Dubai mainland business, the mainland business must account for import VAT. If the company receives consulting services from a Dubai mainland firm, the service is subject to normal UAE VAT rules (5% if the recipient is in the UAE).

Key takeaways

  • Designated zones are treated as outside the UAE for goods only.
  • Not all free zones are designated zones.
  • Goods within zones: outside scope; zone to mainland: import; mainland to zone: zero-rated.
  • Services in designated zones follow normal place of supply rules.
