The Accounting Equation
Every business's financial position can be expressed in one equation:
Assets = Liabilities + Equity
This is the foundation of all bookkeeping. Every transaction a business makes keeps this equation balanced.
Definitions
- Assets — what the business owns or is owed. Cash, inventory, equipment, money owed by customers.
- Liabilities — what the business owes to others. Bank loans, unpaid supplier invoices, VAT payable to the FTA.
- Equity — the owner's stake in the business. Owner's capital, retained profit.
Owner's Capital vs Retained Profit
Equity has two main sources:
- Owner's capital — money or assets the owner has put into the business.
- Retained profit — profit the business has earned and kept, rather than distributed to the owner.
How Every Transaction Balances
When a business buys a laptop for 5,000 AED in cash:
- Assets (equipment) increase by 5,000 AED.
- Assets (cash) decrease by 5,000 AED.
- The equation stays balanced — total assets unchanged.
When a business borrows 50,000 AED from a bank:
- Assets (cash) increase by 50,000 AED.
- Liabilities (bank loan) increase by 50,000 AED.
- The equation stays balanced.
UAE Context
For a UAE LLC, the equity section reflects the shareholders' capital and retained earnings. For a sole establishment, it reflects the owner's capital. The equation is the same — only the labels differ.
